Whether the payments are taxable under a transaction agreement depends on what relates to the payment in question. A set of termination measures in a transaction contract generally includes various contractual and non-contractual elements, some of which may be subject to income tax and some of which may be tax-exempt. The tax situation of termination packages is complex, so this answer offers only a summary. The nature of the event that leads to the termination of employment is another factor that can further complicate the tax situation. The employer should first accurately identify each payment as part of the redundancy package and then take into account the tax rules applicable to it. If the employer wishes to introduce a confidentiality clause or a restrictive contract as part of the transaction contract, a sum of money called “consideration” must be paid to the worker in order for the clause to be binding. As a general rule, it is a small fee, but subject to tax and subject in the usual way to national insurance. No tax is payable during the employment or a redundancy payment (or part of a redundancy payment) if the payment is exclusively related to the assault of a worker. The definition of “injury” includes psychiatric injuries, but excludes, among other things, emotional injuries. This means that payments for personal injury (including psychiatric injuries) that are part of a transaction are not taxable. The conclusion of a transaction contract can be a stressful and tasked process. It will be essential that you are satisfied with the conditions before signing.
When negotiating a transaction agreement with your employer, it is important to understand the tax rules for every payment you can receive. Employees are also taxed on any payment instead of termination (PILON). Since 2018, there has been no distinction between the tax on redundancies to employees with a PILON clause in their employment contract. When this new rule was introduced, the government created a standard legal formula that employers should apply to ensure that each wage is properly taxed instead of dismissal. In the settlement agreement, the amount of the payment must be indicated instead of the notification you receive. You should discuss this with your employer before hiring a consultant to confirm if and how much they will cover for your legal costs in connection with the transaction contract. Some of the payments made under transaction agreements are about as taxable as your salary, while others can be paid tax-free. Duty-free payments are one of the main financial advantages of a transaction agreement and, although successive governments have reduced them over the years, they are still worth it. This is particularly the case in relation to the employment tribunal bonuses, which are fully taxed.
